A group of geology IM folks I used to work with back in 1997 had a list of "10 commandments for using ArcInfo" which contained rules that one "shalt not do" when using ArcInfo. For whatever reason grid functions seem to get hung up when there are spaces in any part of the path name. Move all your data and set your workspace to a folder at the root (e.g. c:\workspace\).
